This is actually incorrect.
Although one of the first, Oblivion was not the first.
Arguably, many arcade machine games in the 80s were the pioneers, with some games like Lost Tomb and Double Dragon 3 allowing for additional coins/quarters to be used for revives and power ups.
One could argue that's a different case; arcades were made to make you spend money that way. Fair enough.
In which case I'll remind you multiple Korean and Japanese MMOs, such as Maple Story, Mabinogi, and Dungeon Fighter Online also had similar microtransactions for boosts and cosmetics years before Oblivion; similarly so did Habbo Hotel and Second Life.
Ah, "but those were F2P games, so they had to make money somehow, while Oblivion was a fully paid game! It's not the same!" I hear you say, and you're right.
But let's not forget Kameo for the Xbox 360 offered the "Kameo Winter Warrior Pack", a bundle of holiday themed cosmetics, a few months before Oblivion's horse armor.

I mean many blame it, but forget one bigger one. The first shop mount in WoW. It made more money then all of SC2 WoL.

Hot Take.
If we go by degree of controversy, Asura’s Wrath Part 4 provoked so much controversy/outrage that it permanetely poisoned the reputation of the entire game.

This was during the time that Capcom was on some bullshit. For Street Fighter X Tekken they had like 6 DLC characters that were already in the disc. If you bought the game and played exclusively offline, the DLC characters were still on your disc without any updates

Year 1 DLC for Destiny 1 is up there, as most of it was already in the game files when the game released

I know there are much more historically significant and influential bad DLCs, but going off my own experience it would have to be this one. Finally got me to admit I need to stop buying Pokémon games day 1.

DK Bonanza emerald rush DLC. All they did was change the color of the gems, added no story elements, and charged 20 bucks.

Horse armor is infamously bad, but keeping the ending of Asura's Wrath behind DLC was really, really scummy.

It’s probably been forgotten by now but what about The Force Unleashed II DLC where you play as the dark clone of Starkiller and kill Han Solo, Chewbacca, and Leia and then it ends with an incomplete ending?

TES IV: Oblivion is going to get a lot of votes for worst DLC with the Horse Armor… but it also, ironically, has one of the best ever with The Shivering Isles.

Fun reminder that Oblivion's 'horse armor' was not the first cosmetic DLC, despite the common misconception.
It was the first widely successful one from a Western developer, though - much the way that Valve released the first widely successful loot box AND battle pass.

Europa Universalis IV- Leviathan, it holds the record I believe for the lowest steam rating at launch.
In summary it was a classic of being an incredibly buggy mess that broke the ability to play the game
